It's almost certainly a software issue, I have read forum posts saying that the call gets dropped when apps/accounts try to sync over the data connection. As a temporary solution you can turn off account sync/background data. Hopefully it will be fixed in 2.2.

I would try a factory reset via Settings -> Privacy -> Factory data reset. This will wipe your phone, so make sure to do a back up first if you need to (you can search this site for backup methods).

Updated the firmware successfully. :) Took almost 40 minutes for the upgrade process to finish completely. After the update I was amazed to see that all the settings, programs, contacts and accounts were there. I didn't have to restore from the backup that I took earlier. Froyo is much faster that eclair.
